Today, let’s look at a chart that shows just how divorced standard finance “theory” can be from the on-the-ground reality.

This chart shows the equity risk premium for US stocks over time.

The equity risk premium, in finance theory, is the extra return stock investors get as a compensation for the additional risk they’re taking.

It’s measured as the S&P 500 earnings yield minus the 10-year Treasury yield (the most-used proxy for the risk-free rate).

Right now, as you can see, the equity risk premium has dipped into negative territory.

The ivory tower academics will tell you it means you shouldn’t bother with stocks right now.

That’s absolutely ludicrous.

Because if you look at the chart, you can see that the equity risk premium has been negative for months – including during periods in 2024.

If you sat out of stocks because of this academic finance theory…

You would have left a ton of money on the table.

Again, the point of this is just to show the vast gulf between academic finance theory – and what’s really happening in the markets.
